I have had the same thoughts about dropping the V8 diesel into the 3 series.
Spoke with Birds who are agents for the Hartge V8 converted 3 series. They put the M5 engine into the 3 series - cost around £45k
He said that it could be done but cost would be similar to Hartge conversion - which would you prefer - 250bhp diesel or 400bhp petrol.

I've found the email that Kevin Bird of Birds sent to me regarding the conversion.
Look like the cost of the M5 into the 3 series is £50k+

We have no problems in creating any specialised vehicle. However, the usual
problem is that of cost. We would only undertake such a project if we were
assured that the client had a complete understanding of the cost
implications. The preparation work required to understand the complete cost
of the conversion would require a deposit of 5k. If at any stage during the
preparation work it became clear that the final cost would go out of initial
budget estimates, work would stop and the residue of the deposit would be
returned.
To give you an idea of the end cost of such a vehicle, the cost of the M5
engine and all other running gear into the E46 currently amounts to 51,600
but includes wheels & tyres, suspension etc. I would suggest that this might
be the ultimate cost of such a vehicle, and would therefor eradicate any
notion of economy!
Of course, many individuals like something completely unique, and so I do
not feel that this is out of the question!

On the diesel front, I read in EVO a while back about an Alpina 5 series with a diesel engine - the D10 they called it. They used the 3.0 six rather than the V8 BMW offered them, and added a 2nd turbo. It was a well tight fit, so much so that there wasn't room for a RHD version!!! So I'd guess the V8 couldn't be put in a 3 series. Never mind what all the extra weight up front would do to the handling!!!

Haha, I remember it very well; it was the first car Metcalfe awarded five stars and the article finished with something like "shoot me down in flames..."
I can also remember an article of Paul Frère in which he said it was one of the best cars he had ever driven...
