Never come across this and never done it and never been pulled up for not doing it.
I think you may find that if legislation does exist, it applies to public sector organisations only. I also know many charities that have this policy too but this I think is likely to be their choice.

I beleive that this is based on a company policy only - but I could be wrong. If you have had a lot of redundancies recently or have some upcoming it may be a good idea.
Also, why are you looking externally first - it would be cheaper and could be more advantageous to look internally first.
If someone can do the job from within the company then I would definatly offer them the opportunity to apply, even if it were against external candidates.
Disclaimer: I am very new into the HR arena and don't know of any legislation, but that doesn't mean it's not out there!

This is standard practice within most large companies.
It enables them to justify the recruitment costs of advertising / agencies etc.
For a small comp it is not needed as if there is only three of you everyone knows who can do what.
If however there are 1500 of you there maybe someone being made redundant of finishing a conract that could do thins job without the need to rehire.
It's common sense really.
