What exactly does this button affect other than the throttle.

Nothing. On the E46 M3 all the sport button does is sharpen up the throttle response.

On the E39 M5 it sharpens the throttle response and adds weight to the steering.

I always drive my E46 M3 in Sport mode - I press the button instinctively as I start the car, since it defaults to non-Sport each time you restart. I enjoy the apparently greater responsiveness, and H & T is much easier in Sport. After first getting used to it, I have not had any problem with smoothness. Which setting do others prefer?

agreed, irritating that it defaults to 'off'.

Rarely use 'sport'. Very hard to drive smoothly with it in any sort of traffic. Good for empty, windy roads though.
